You can't go and unblock them by searching for their name. You actually have to enter their email address. I did not find a way to list all of the blocked people in google hangouts. When searching your contacts, you will find the person listed as blocked; but I also didn't see a way to unblock from the contact. I had to go into google hangouts and search for the person's email address. This will let you unblock them. But then you need to again search for them; to re-add them to circles again.
I think it is a little confusing too.

Here's how to unblock someone:
- Click 'Settings' at the top of your Friends list.
- Highlight 'Blocked' along the left side of the dialogue box.
- Find the person you'd like to unblock, and highlight his or her email address.
- Click 'Unblock,' and then click 'OK.'
Read elsewhere that you may need to log out and log back in to gmail for the block list to be populated in the "hangout" interface. Manage Accounts -> (Google Talk Account) -> Settings -> Privacy the block list might be there, but I never found it. Go to your Gtalk client: Settings > Blocked > Select the ID to unblock > Click on UNBLOCK > Ok.
